The Expected Cost of Bankruptcy

Function of two things:

1. The likelihood of default
• more fixed claims greater probability of default
2. costs incurred in bankruptcy
• direct costs [Warner (1977)]
• indirect costs [Baxter (1967)]

Conclusion: No real evidence on indirect bankruptcy costs, but direct bankruptcy costs seem too small to explain why we don't see firms going to 100% debt financing or paying zero taxes.
